Okay I know it's heresy against GW to even mention these guys, but were they even that popular as a faction when they were still part of the WH40k fiction?
They stopped referencing them, probably because you -could- (if you were so inclined, not that any people are IRL but still...) read them as being disciminatory in several different ways. Because yeah, political correctness is really the main issue in 40k...
That said, they haven't been totally obliterated - the "Ratling snipers" in the current Guard codex are a descendent of sorts, and they still get mentions made in White Dwarf (usually as the butt of a joke about how politically incorrect it could be to suggest something - e.g. "the humour has changed a lot, I don't think we'd get away with Squats anymore for example" in the 25th Anniversary edition).
Still, it adds to the mystery of the 40k universe... personally I'd love to see them make a comeback with a facelift to be "acceptable" to modern tastes, if for no other reason than I've always wanted to do a Dwarfen army for 40k and Guard doesn't really have the right feel... in fact, the Salamanders I play as have a lot in common with the Old World Dwarves from Fantasy, but you'd never get a 4' space marine =P

Also, just a side note, 40k is filled with all sorts of ****** up ****, yet Squats are the biggest offenders? How damned ridiculous is that...?
If memory serves, the squats were expunged from canon because GW couldn't think of anything interesting to do with them beyong "dwarves in spaaaaaaace".
They basically decided they didn't like the art direction or lore for the squats, so they ret-conned them. I don't recall whether Leviathan or Kraken got them.
IIRC, they got a mention in 6th edition, though. So maybe someone has found something interesting to do with them.
If I recall, although I'm not that old of a veteran to Warhammer 40,000, they were removed because they wanted to distance themselves from being too similar to their counterparts in Warhammer Fantasy. Basically they looked too much like dwarfs in space, so they made them get eaten by a Tyranid hive fleet. There is however another race of 'dwarf' appearance called the Demiurg which appear in Battle Fleet Gothic. However, on page 405 of the 6th edition rulebook mentions Squats as a race of abhumans, akin to Ogryn or Ratlings. And there have been times where they have been used in the tabletop game as IG or SM. So although the race is for the most part gone, it still exists in the fluff and thanks to 40k allowing players to come up with custom stories and armies you can use them.
Although here, is another explanation from GW itself in which they claim the race didn't work out or something like that. I could be wrong so anyone is free to correct me. 1d4chan.org
